Why Zero-Rated Is Different From Exempt
The most critical distinction is ITC. For nil-rated and exempt supplies, ITC on inputs is fully blocked — the supplier cannot claim back GST paid on raw materials used for making nil/exempt goods. For zero-rated supplies (exports and SEZ), the supplier CAN claim ITC and get a refund, even though no GST is charged on the output. This makes exporting under GST very favourable — exporters recover all input taxes while charging zero output tax. Businesses with both taxable and exempt supplies must apportion ITC — only the portion of ITC attributable to taxable supplies can be claimed.
Example
A milk processing company sells fresh milk (exempt) and flavoured milk (12% GST). ITC on milk procurement (exempt output) must be reversed. ITC on packaging used for flavoured milk (taxable) can be claimed. ITC on shared inputs like machinery is apportioned proportionally between exempt and taxable turnover.
